A lackluster earnings announcement from Atlan Holdings Bhd (KLSE:ATLAN) last week didn't sink the stock price. We think that investors are worried about some weaknesses underlying the earnings.
In high finance, the key ratio used to measure how well a company converts reported profits into free cash flow (FCF) is the accrual ratio (from cashflow). The accrual ratio subtracts the FCF from the profit for a given period, and divides the result by the average operating assets of the company over that time. This ratio tells us how much of a company's profit is not backed by free cashflow.
Therefore, it's actually considered a good thing when a company has a negative accrual ratio, but a bad thing if its accrual ratio is positive. While it's not a problem to have a positive accrual ratio, indicating a certain level of non-cash profits, a high accrual ratio is arguably a bad thing, because it indicates paper profits are not matched by cash flow. To quote a 2014 paper by Lewellen and Resutek, "firms with higher accruals tend to be less profitable in the future".
Over the twelve months to May 2026, Atlan Holdings Bhd recorded an accrual ratio of -0.10. That implies it has good cash conversion, and implies that its free cash flow solidly exceeded its profit last year. In fact, it had free cash flow of RM45m in the last year, which was a lot more than its statutory profit of RM11.9m. Atlan Holdings Bhd shareholders are no doubt pleased that free cash flow improved over the last twelve months. Having said that, there is more to the story. We can see that unusual items have impacted its statutory profit, and therefore the accrual ratio.

Surprisingly, given Atlan Holdings Bhd's accrual ratio implied strong cash conversion, its paper profit was actually boosted by RM25m in unusual items. While we like to see profit increases, we tend to be a little more cautious when unusual items have made a big contribution. When we crunched the numbers on thousands of publicly listed companies, we found that a boost from unusual items in a given year is often not repeated the next year. Which is hardly surprising, given the name. Atlan Holdings Bhd had a rather significant contribution from unusual items relative to its profit to May 2026. All else being equal, this would likely have the effect of making the statutory profit a poor guide to underlying earnings power.
In conclusion, Atlan Holdings Bhd's accrual ratio suggests its statutory earnings are of good quality, but on the other hand the profits were boosted by unusual items. Based on these factors, we think it's very unlikely that Atlan Holdings Bhd's statutory profits make it seem much weaker than it is.
